I have my XR500's subnet mask for LAN at 255.255.0.0, but do I need to change it or should I leave it like that? What happens if I change it to 255.255.255.255?

Did you change that? It's 255.255.255.0 by default. While that is fine to do so unless you have 65k+ devices to connect to the router, which I assume you don't then that is unnecessary. However, changing to 255.255.255.255 is way too restrictive only allowing for 1 IP. I would highly recommend you leave it at the default or what it is now - these options will not give you a better game experience.
