You might try updating the firmware to 1.0.0.66. I'd avoid 1.0.1.78 for now, there are a lot of people reporting issues with it.
The subnet mask should be 255.255.255.0.
Perhaps also try the smart setup path, as that might be needed for the system to determine that you are setting it up as an AP instead of as an extender.

I updated the firmware to 1.0.0.66 and restarted the whole process. Allocating the correct IP address via DHCP is now happening, and smart setup is no longer complaining that the device is not connected to the router. The network is networking.
