1. Is the Seagate Barracuda XT ST32000641AS a good choice? Is there a better choice?
Any disk on the Hard Disk HCL is a good choice.
It's on the list. The Hitachi Ultrastar on the list and a better choice if your budget allows as it's designed for RAID use and use in enterprise rackmount devices.

2. Can I install the new drives, one at a time and have the NAS rebuild , using the new drive and get all of the space on the new drive?
No. RAID-5 volumes are not expandable.

3. If not, what is the best practice to increase the drive sizes in the ReadyNAS?
1. Backup all data
2. Verify backup is good
3. Optional - Do a System > Config Backup. Please keep the zip file that is downloaded as this is what is needed to be restored.
4. Power down and remove all drives (label order). In the unlikely case something goes with the new drives and your backup you'll be able to power down, remove the new drives and put the old drives back in.
5. Insert new drives
6. You shouldn't need to do this if the drives are brand new (should happen automatically), but you can initiate a factory default via the boot menu (http://www.readynas.com/kb/faq/boot/how_do_i_use_the_boot_menu)
7. Optional - Restore Config Backup
8. Restore data from backup.
